Because WDTV Live uses own decoders, for example if you have a DTS track, it uses own DTS decoder to make a wave and then WDTV sends it thru HDMI or digital out output. So it is not untouched audio. In the Knowledge Base stands that during this process is all audio downsampled to 16/44.1. I found somewhere that it was fixed by WD to 16/44.1.

Toslink audio output problem - WD TV Live Firmware - WD ...

In WD TV Live Setting I’ve changed audio output to “digital”. Home theatre play audio well but TV shows message “Unknown audio signal. Please check the source” because WD TV Live sends audio stream by toslink and by HDMI but my TV (Sony 40 BX 401) don’t understand the input audio stream.

FLAC files are 2ch 16bit 44.1kHz audio (D/A converter Beresford Caiman is only able to deal with 2ch PCM files). In WD TV Live settings I have for audio output seting as Digital. Hovewer, when I try to play an MKV movie with multi channel audio, all I get out from the D/A converter is cracking sound (and I think that is the way it should be).

The WDTV Live is designed and marketed as a video streaming device. There is a considerable audio perception difference between 5.1 movie effect audio and hi-fidelity audio reproduction. 5.1 is designed for an instantaneous audio visual effect because the human sensors are concentrating on the movie experience.

However if your TV and/or home theater have component video inputs use that one instead of composite video. As for the audio: if your home theater doesn’t have optical audio inputs then it’s pretty simple. Just hook the stereo output of the WDTV live to the HT receiver, and connect the “zone 2” output of the receiver to the outdoor speakers.

WDTV Live - output via HDMI and RCA | AVForums

When using analogue audio on the WDTV Live it must be set to stereo. Why it's black and white couldn't say though my guess is it's to do with the resolution set in HDMI, you might have to drop it to 576i or lower for HDMI so the same resolution is output across both.
