If you are using a surround setup and get surround sound ingame, then your setup can probably decode Dolby Digital 5.1, but on DVDs (if the option is set) it would probably simply pass thru DTS, as it is a slightly superior format to dolby.

Go through the menu selection of the XBOX again just to make sure you haven't left out one or other menu selection. Maybe another XBOX and DacMagic owner could double check if their XBOX works OK. Can't see any more options, only the single audio option under the System blade, Console Settings tab, and then Audio tab.
